My list of favorites is extensive and I find adding a favorite is difficult
in IE7 because the file tree is always open and not even showing the
verticle lines ligning up 1st and subsequent level folders.
Is there a way to add favorites so that I can start with a collapsed tree
and only expand the folder that I want to add to?

There is NO fix to this that I have found. It is definitely a PITA and can
only hope Microsoft fixes it in the future.

If anyone finds a solution to this problem with the "Add a Favorite" Dialog
Box list order, pleeeeeeeeeese let me know. I have spent many hours trying to
find a solution online, and by delving into my Registry. Thanks, gang!

The problem is bigger than you described. The real issue is that the list
displayed when attempting to 'Add Favorite' is NOT in the same order as the
'Favorites List'. This is a MAJOR problem that needs to be fixed. With a
long list of favorites consiting of many hierarchial entries, it is extremely
tedious to add a new favorite at the approriate spot.

This is a major flaw.
I tried uninstalling IE7 to go back to 6 without success.
So I had to re-install 7.
Not happy and not looking forward to my Vista upgrade when it comes.

Since Microsoft continues to ignore this issue even today, I might as well
share what has become my work-around:
On my Links tool bar I'm showing 24 icons representing FOLDERS. Each folder
has it's own icon with a meaningful image and a one or two letter label.
(That way I get 24 icons on the bar). This gives me 24 categories in which to
store Favorites and sub-folders to give additional depth.
New favorites are simply dragged to the appropriate Links toolbar folder.

Do you re-sort them after dragging? Otherwise dragging probably makes
them unsorted each time.
Also, what works for many is dragging within the Favorites Center.
There the subfolders can be contracted where they can expand
when you pause while dragging to them. So, if your folders
were sorted there you could start by pinning the Favorites Center
(Ctrl-Shift-i) navigating to the appropriate folder by typing the
first couple of letters (e.g.) and then dragging the new URL to that one
or one a bit further down. Etc.
Otherwise use what has always worked: dragging to an Explorer
window which is open at the Favorites folder.
The way I look at it is: the Ctrl-d function has always provided weak usability.
In IE7 they improved it. <eg>

You are indeed sharing the same problems as myself, which is why I started
this thread the group. As you can see from Fawn's reply, no fix has been
found for problems with the "Add to Favorites" dialog window. I have searched
other non-Microsoft Windows-solutions sites to no avail. I keep hoping a fix
will come through in a Windows XP update - cuz I'm not moving to Windows
Vista which has a bad reputation for all kinds of problems.

One would think by this time that MSoft knows full well the inability many of
us have in re-ordering the "Add To Favorites" Folders.
It cannot be done... even if you export them & re-import them with the
"bookmark.htm" file which is created automatically by IE7. When this file new
file is viewed with "Frontpage", it too is out of alpha-order with no rhyme
nor reason as to how it gets that way.
This is a real nightmare for me with the 214 folders & 1,712 files... with
no apparent reason as to why it occurs or even a workaround after a year of
complaints!
