Is XPSP2 even a supported host-guest OS in VPC 2004? I have been using
XP SP2 with VPC 2007 (with the additions) and I don't face any
issues...

Both VPC2004 and VPC2007 are happily working on XP-Pro as host also
with SP2 installed. In fact I have *both* installed and working on my
HP workstation laptop running XP-Pro SP2.
I use VPC2004 when I need the guests to be able to communicate using
RS232 because VPC2007 has a bug in the serial port handling.
I use VPC2007 for all other needs including running Vista guests.
(Can't do it at the same time though...)

Of course XP SP2 is a supported host and guest on VPC 2004 as well as VPC
2007. Why wouldn't it be?

This sounds like a problem that occurs on certain laptops. What host
PC hardware are you using?
It has nothing to do with the installed guest operating system, it is
just the integration with the host hardware from VPC itself.
I don't know off the top of my head the KB article that describes this
problem, but it has been discussed multiple times in this newsgroup
and everytime the KB article number was provided by someone.
You might try searching the newsgroup for similar threads.

It is a desktop white box system. Athlon 5000+, Asus M2A motherboard, ATI
FireMV 2200 video, MS Keyboard and Mouse.
