XP questions are best asked in an XP newsgroup.
FAT32 is not the issue, as XP will install on a FAT32 partition just fine.
However, the available free disk space total might not be enough for an
upgrade to XP, even if the total disk space is enough for a new install.
Have you confirmed that the machine meets the minimum hardware requirements
for XP?

if you format the drive you should just be able to fit XP on a 2 gig
drive...
but since there would be no room left...you really should stick with win98!
