Yup...
have country / region set to US of A (1)
correct area code - dial in number was also tested.
device set to Lucent Win Modem (modem connected to AOL no
problem and also passed modem diagnostic?? query.
Modem is set to 8,1,n (destination protocol verified).
hardware flow control
autodetect emulation (required was VT100 which was also
attempted).
Standard Error Correction
Port Speed is set for 19.2K which is the suggested
port speed for destination. Also attempted at 115.2
phone type set to tone.
Are there any protocols that I might have missed?
Hyperterm passes configuration date to the control panel
modem utility doesn't it?? I mean that there is only ONE
modem utility that needs to be set up with several paths
leading to that one configuration utility. Or do I need to
set up the CP modem utility AND the hyperterm utility.
Is there anyway to check whether the same driver is used
by AOL and hyperterm ?? If so, then the driver would seem
to be okay, since it dials out to AOL. If separate drivers
are used..then perhaps there is a problem with the standard
Windows driver. (Never used ME before but my XP plugs
and plays really nice and uses standard drivers for the
Lucent WinModem. Does Me perform the same way??)

Yes, a little!!
The problem, as I see it from here, is that your modem *may* already be
connected to the PSTN - maintaining your connection to your ISP (AOL). Thus
as you try to dial out, when H'Term calls for it, it is already in use.
Are you sure that you are 'logged-off' and disconnected from your ISP and
your 'phone line is "free" before you attempt to use H'Term?
Confirm that your modem is working - or at least dialling!! - with other
applications (it's 'obviously' working with IE and OE) :-
Run dialer.exe (note only one L) and confirm that the modem connects to your
line and dials. (NB this is a dialler - NOT a call handler utility).
Get it to dial your own number, give it a few seconds and then lift your
(adjacent) telephone handset and listen for the engaged signal.
In fact, if you listen in on the handset throughout, you *should* be able to
hear the progress of both Dialler and H'term.
