Dee,
It seems that you may have somehow got the wrong version of atrace.dll on
your system. Using Windows Explorer, search for all instances of this
file. Normally you should expect to find copies in the windows\system
folder and the windows\pchealth\support folder. Both should be identical
and dated 8 June 2000. Check the version of these files by right clicking
and selecting Properties and looking on the version tab. The version
should be v4.90.0.2525.

file is used by smgr.dll, part of system restore.

How did you try and replace this file and where from?
You can restore atrace.dll with a clean copy from the Win Me cab files as
follows:
Atrace.dll is contained in WIN_10.CAB of the Win Me cab set and can be
replaced by booting to Safe Mode and using MSConfig | General | Extract
File and following the prompts. The "cab" files are in the Win9x folder
on the Win Me CD and normally also in either Windows\Options\Cabs or
Windows\Options\Install. See MS KB 265371 - "How to Extract and Replace
a Protected File in Windows Me" (http://support.microsoft.com?kbid=265371)
for details of how to extract files from the cab set.
Atrace.dll belongs in the windows\system folder with often a second copy
in windows\pchealth\support.

Mike, thank you so very much for your help in pinpointing the correct
version I needed. Apparently when I installed my new graphics card it
decided to erase the old version and replace it with a later one.
System restore is now up and functioning properly.

Booted to safe mode and tried replacing it with what was also the incorrect
version, it turns out.

Dee,
Thanks for the feedback and I'm pleased to read that you have now managed
to fix the problem. I'm guessing here but it would seem that the drivers
for your graphics card installed the version of atrace.dll used on XP
systems. Nevertheless I'm a little intrigued as to how this might have
happened since the copy of atrace.dll in the windows\system folder is
supposed to be protected by Win Me's System File Protection mechanism.
